You can't start a battle with -1 defense. There's a system message saying so.
Negative initiative, morale and luck are okay though. |
| negative luck makes it so you cant attack neutral creatures |

I think people are still allowed do hunts / assists when they have -2 luck from afk. Their units just often do half damage. |
